My time wasted resolving this problem (caused by Microsoft) = 6+ hours.
The reason that you are getting this error is that Microsoft changed something in the protocol. They announced it somewhere (where no one would look), and of course, they didn't tell you on your Hotmail page or through an email or anywhere else you would look. Dirtbags.
Here is the web page that describes the fact that you have to add some new software called "Outlook connector" to make Outlook work w/Hotmail. I haven't tried it yet, and you KNOW it will do more harm than good. It will either be buggy, or cause crashes, or force your PC into using more MS defaults for things you don't want. You probably want to migrate your email off Hotmail.

- if you install the Outlook connector that they tell you to install, you will probably run into problems

- I installed it, and it looked like everything went properly, and now I get the pop-up window that says Microsoft Office Outlook has encountered a problem and needs to close. We are sorry for the inconvenience.
- When I restart, I get the same thing.
- When I REBOOT, I get the same thing.
- Now I don’t’ know what to do, but I’m much worse off than when I couldn’t get my hotmail email through Outlook. Every time I start Outlook I get that error, so I’m just in a hopeless cycle.
- Microsoft - you add a feature I didn’t want, make it break something that worked in the past, and now it doesn’t work at all and everyone is complaining. You are wasting our time. Do you know anything about business? More later…
- OK, because i know a lot about operating systems, I figured it out
- There was some incompatibility with Linkedin toolbar, but it didn't tell me that
- I de-installed the LinkedIn toolbar, then re-installed it, so I may not have to rebuild my entire machine
- Here is another problem
- it makes a bunch of changes
- it changes your folder name
- it moves the position of that folder in the list
- it removes all entries that were in your Favorite folders
- Here is another problem:
- it will hang your machine while it updates the local copy of your email with the emails on the server, and it doesn't tell you
- Bottom line - expect to go away for 5-60 minutes while it does this, even though it won't tell you that
